Try killing sshd and running in debug mode. sshd -d

This will send verbose output to your log and to console. the daemon will
only run for one session in debug mode, but hopefully will give you an
idea about what's happening.

I solved some similar probs by recompiling and using:

./configure --with-MD5-passwords

I am running openssh 3.1 on redhat7.3.
